Well, there are a couple ways to do it. Some people use an already pencil drawn art piece and upload it to their art programs, then they pixel over it. Like the outline and such. Other people guess the basic shape and free draw.

Do you use MS Paint?

Well, in photoshop, if you change the brush tool, to the pencil tool, that's where pixels come from.
